It redirect the port 80 traffic to localhost port 12080, so it can intercept and scan http traffic. So yes it uses a proxy.
It doesn’t care about XSS as such only what night be at the end, if there is a malicious script that it detects/recognises, it would intercept that in the proxy and alert you to the problem. The alert gives only one option, abort connection, dropping the download if the item. So it is a qualified Yes, it must be able to recognise the content as malware.
I would suggest that you consider Firefox if you aren’t already using it and the NoScript extension, which has XSS monitoring/blocking.
